How to start a Cryptocurrency Fund?

The digital asset industry is experiencing rapid growth. In 2021, the market capitalization of cryptocurrencies exceeded USD 2 trillion. As a valuable but high-risk asset class, cryptocurrencies have attracted a significant number of investors. Investors may invest either individually, by working directly with cryptocurrency exchanges, or collectively through cryptocurrency investment funds, thereby placing their assets under the management of professional institutions.

A traditional investment fund is a vehicle for collective investment in various types of assets, such as stocks, currencies, debt instruments, and others, under the management of a professional fund manager. The fund raises capital from multiple investors, whether individuals or legal entities, and subsequently invests it in selected assets. The resulting investment returns, less applicable management and other fees, are distributed among the investors.

A cryptocurrency fund operates on essentially the same principles, with the main difference being that it specializes in investments in digital assets. The high volatility of cryptocurrencies allows crypto funds to potentially generate significant returns. However, the same volatility may also result in substantial losses if the investment strategy and risk management framework are not properly structured.

Depending on the objectives and proposed structure of the fund, it may be established in various crypto-friendly jurisdictions, including offshore jurisdictions (Panama, Bermuda, or the Cayman Islands), European jurisdictions (Estonia, Malta, Liechtenstein, or Luxembourg), or Asian jurisdictions (Singapore or Malaysia). The choice of jurisdiction is influenced by a number of factors, including establishment and operating costs, applicable licensing or registration requirements, the regulatory framework governing the fund's activities, taxation, and other considerations that should be assessed at the outset of the project.

Before establishing a cryptocurrency fund, it is important to develop a clear investment and operational strategy. Key considerations include whether the fund will be open-ended or closed-ended, the intended number and categories of investors, the jurisdictions in which it will operate or market its interests, the minimum investment amount, and the applicable subscription and redemption terms. These and other factors affect the appropriate structure and type of fund and must be properly reflected in its constitutional and offering documents.

Any regulated investment fund must comply with the applicable AML requirements in its jurisdiction of establishment and, where relevant, its target markets, and must implement appropriate internal policies and procedures. This affects not only the fund's interaction with regulators and investors but also its relationships with banks, payment service providers, custodians, and other financial institutions. Since reliable banking and payment infrastructure is essential to the operation of an investment fund, these relationships should be properly structured from the outset.

Establishing a cryptocurrency fund is a complex project that requires careful consideration of numerous legal, regulatory, operational, and financial matters. With the appropriate structure and proper legal preparation, a fund can become an effective vehicle for collective investment in digital assets.
